Viola, as Cesario, has once again come to court Olivia for Duke Orsino.  As "he" waits for Olivia, Cesario chats with Feste.  After Feste leaves to get Olivia, Viola thinks about the nature of playing the fool.  Sir Toby and Sir Andrew speak about Cesario, "he is a rare courtier."

Olivia enters and asks Cesario for his name.  She confesses that she is not interested in Orsino, but would much rather have Cesario to woo her for himself.  Cesario replies that he pities her and that he is not what he seems.  Olivia passionately confesses her love for Cesario.  Cesario states that he has one heart and that no woman will be it's mistress save himself alone.

Sir Andrew is frustrated at his lack of progress in wooing Olivia--she gives more attention to Cesario.  It has become plain to Andrew that she is in love with Cesario.  While speaking of this to Sir Toby and Fabian, they counsel him to challenge Cesario to a duel, proving his valor.  Sir Andrew agrees and exits.  Sir Toby and Fabian chuckle together, certain that neither Sir Andrew nor Cesario will actually duel.  Maria arrives and tells them that Malvolio "does obey every point of the letter."

Sebastian and Antonio enter.  Antonio explains that he is likely to be arrested on sight if he is recognized.  He gives Sebastian his purse and they arrange to meet an hour later.

Olivia and Maria are in the garden, as Olivia makes plans to entertain Cesario who is coming to visit her.  Malvolio enters, smiling ridiculously and dressed just as badly.  He prances before her, blowing kisses and quoting the letter.  Olivia tries to interrupt him, but he continues to ramble.  A servant arrives announcing Cesario and Olivia place the mad Malvolio in Maria's care suggesting that the whole household look after him.  Malvolio is extremely insulting to Maria, Toby and Fabian; they lock him in a dark room.

Cesario once more pleads for Olivia to listen to Orsino's suit.  She changes the subject and gives Cesario a diamond brooch containing a portrait of herself.  Cesario accepts it, Olivia exits.  Sir Toby and Fabian deliver Sir Andrew's challenge to a duel.  Cesario, of course, does not want a fight and asks Toby to deter Andrew.  Toby tells Andrew that Cesario is anticipating the match.  They begin to fight.  Antonio enters and mistaking Cesario for Sebastian tells Sir Andrew to put away his sword unless he desires to fight Antonio.  Sir Toby in turn draws his sword, but a troop of officers enter and arrest Antonio.  Antonio asks Cesario for his purse back; Cesario denies  ever having received it and Antonio mourns and rages the betrayal of "Sebastian."  Viola begins to wonder if her brother may still be alive.
